VANCOUVER, Nov. 3 /CNW/ - Sun Gro Horticulture Income Fund (the "Fund") today reported financial results for the three and nine-month periods ended September 30, 2005. The three-month period represents the third quarter of the Fund's 2005 fiscal year.
Operating Results
For the three months ended September 30, 2005, Sun Gro Horticulture Canada Ltd. ("Sun Gro", or the "company"), the Fund's wholly owned subsidiary, recorded revenue of $44.0 million, up by 11% from the $39.6 million recorded in the third quarter of 2004. The $4.4 million revenue gain was due to improved pricing and increased sales volumes for growing mixes, driven largely by sales of the Metro-Mix and Redi-Earth professional brands acquired by Sun Gro in September 2004. Average US dollar prices for growing mixes and peat moss were up by 9% and 20%, respectively, over the third quarter of 2004. In Canadian dollars, revenue per equivalent bale (Sun Gro's standard unit of volume measurement, referring to 10 cubic feet of peat) decreased slightly for growing mixes and increased by 9% for peat moss. Growing mix volumes for the quarter were up by more than 13% year-over- year, generating an additional $3.2 million in revenue. The bark-based Metro-Mix and Redi-Earth brands accounted for approximately 65% of the increased mix volume, contributing $2.7 million in revenue during the quarter. For the first full year of ownership, the new brands generated $18.0 million of sales. For peat moss, excluding volumes sold under a supply agreement signed by Sun Gro in conjunction with its June 2004 acquisition of the Lameque Group, three-month revenues were up by $1.7 million over last year. This revenue growth was driven by a 3% increase in pricing and an 8% increase in volumes sold. Volumes under the supply agreement were down by 20% over 2004 due to customer order patterns. These sales typically account for 30% to 40% of Sun Gro's third quarter peat moss volumes and have no associated packaging, distribution or selling expenses. Accordingly, pricing under the supply agreement is substantially lower than Sun Gro's typical price per equivalent bale. Sun Gro continued to experience the negative effects of the stronger Canadian dollar on its primarily US dollar-denominated sales during the third quarter. The value of the Canadian dollar averaged US$0.82, compared to US$0.75 in the third quarter of 2004. The difference in exchange rates effectively reduced third quarter revenue by 8% over 2004. Operating results also continued to be negatively impacted by rising freight rates, which pushed per-unit transportation costs for the quarter up by 5% year-over-year, as well as higher production costs. In addition to increased raw material costs, Sun Gro continued to experience production inefficiencies, with some of its plants operating at reduced production levels due to lower than anticipated harvest volumes. Net earnings for the third quarter totaled $5.3 million, generating basic and diluted earnings of $0.24 per unit, compared to net earnings of $4.0 million, or $0.18 per unit, in 2004. The increase was due to the differences in current and future taxes, and unrealized gains and losses on forward currency contracts. Non-cash unrealized gains or losses are created by the valuation of Sun Gro's open currency hedge position at the end of each quarter. For the nine months ended September 30, 2005, revenue was $156.9 million, up by $14.7 million from the $142.2 million generated in the first nine months of 2004. The revenue increase was driven by Sun Gro's improved pricing performance, a 2% increase in overall sales volume and a proportionate sales volume shift toward higher-value growing mixes. As with the quarterly result, the positive impact of Sun Gro's higher sales volumes and improved pricing was partially offset by the stronger Canadian dollar. During the first nine months of 2005, the average Canadian dollar exchange rate was US$0.82, compared to US$0.75 in 2004. Net earnings for the nine-month period were $8.3 million, or $0.38 per unit, down by $7.1 million from $15.4 million, or $0.70 per unit, in 2004. As with the quarterly result, the decrease was mainly due to the differences in current and future taxes and unrealized gains and losses on forward currency contracts between the two periods.
Cash Distributions
The Fund maintained its level of distributions to unitholders in the third quarter of 2005, declaring monthly cash distributions of $0.075 per unit for each of July, August and September. In total, the Fund earned $5.19 million of distributable cash, or $0.236 per unit, and distributed $4.96 million, or $0.225 per unit, to unitholders. By comparison, in the third quarter of 2004, the Fund earned $5.19 million of distributable cash, or $0.236 per unit, and distributed $5.16 million, or $0.234 per unit, to unitholders. For the nine months ended September 30, 2005, the Fund generated distributable cash of $16.3 million, or $0.74 per unit, and distributed $14.9 million, or $0.675 per unit. In the same period of 2004, the Fund generated distributable cash of $16.5 million, or $0.75 per unit, and distributed $16.4 million, or $0.74 per unit. "We are pleased with our third quarter revenue growth, which can be directly attributed to Sun Gro's successful implementation of our pricing and acquisition growth strategies," said Mitch Weaver, Sun Gro's President and CEO, and a Trustee of the Fund, who also highlighted the gross margin improvement that was achieved during the quarter. "Despite the ongoing cost pressures and foreign exchange challenges we experienced, we were able to boost our margin to nearly 50% from 45% in the first half of the year," he said.
Amended Credit Facility
In October 2005, Sun Gro amended its credit facility to extend the maturity date of its term loans to September 2008 and its revolving operating facility to September 2007. As a result of the amendment, $23.6 million in term loans to finance acquisitions and capital expenditures for plant upgrades required to produced the Metro-Mix and Redi-Earth brands have now been reclassified as long-term debt. At September 30, 2005, Sun Gro had drawn $33.6 million on the revolving operating facility. The revolving facility is used to finance Sun Gro's working capital and general corporate requirements. Maturity of both the term loans and revolving facility may be further extended by one year annually, subject to approval of the lender.

Reconciliation of non-GAAP financial measures to Sun Gro's GAAP financial results
Distributable cash is not an earnings measure recognized by GAAP and does not have a standardized meaning prescribed by GAAP. Therefore, the distributable cash of the Fund is unlikely to be comparable to the distributable cash measures presented by other issuers. However, distributable cash is commonly used by Canadian open-ended trusts as an indicator of financial performance and we believe that distributable cash is a useful supplemental measure that may assist in assessing the potential return on an investment in our units. The calculation of distributable cash of the Fund is based on cash flows from operating activities before changes in non-cash operating working capital, adjusted for sustaining capital expenditures, government grants and loans, current income taxes expected to reverse in the current fiscal year, and such reserves as the Board of Directors and Trustees of the Fund consider appropriate. Certain expenditures that are incurred as part of earnings- enhancing capital projects and acquisitions may be excluded from the determination of distributable cash flow if the project or acquisition is funded by term debt or equity financing.

Outlook
For the remainder of 2005, Sun Gro anticipates modest sales volume growth. Assuming a stable US dollar, the company should see a revenue improvement as a result of its 2005 price increases. The company expects to generate sufficient distributable cash from operations, coupled with its first nine months' surplus, to meet the $0.90 per unit distributions to unitholders projected for 2005. Weaver anticipates that Sun Gro's 2005 peat harvest, now in its final stages, will deliver a slightly lower volume yield than the previous year's. He believes that peat moss supply will be tight across the industry until the 2006 harvest commences. "We will continue to focus on production of our higher-value professional growing mixes and do not expect that supply constraints will restrict our ability to fulfill our customers' orders for our mix products," said Weaver. For the first half of 2006, Sun Gro expects that its sales volumes will remain flat, with a return to more normal, historical sales volume growth in the second half of the year, assuming normal harvest levels are achieved. With approximately 40% of its operating expenses incurred in US dollars, the company continues to enjoy a natural hedge against some of the impact of foreign exchange. In addition, Sun Gro holds currency exchange contracts acquired in 2003 and 2004 for 2005 that cover approximately 85% of its estimated net US dollar cash flows for the remainder of the year at a blended rate of $1.30. Sun Gro has also hedged approximately 60% of its expected 2006 net US dollar cash flows at a blended rate of $1.23. The company expects that these factors, together with pricing increases, will help offset most of the near-term effect of the stronger Canadian dollar.
